How the Formula Works

For simple interest: r = (A − P) ÷ (P × t). For compound interest: r = n × [(A/P)^(1/nt) − 1], where n is compounding frequency.

  • Simple: Rate = (Total Interest ÷ Principal) ÷ Time in years
  • Compound: Rate = n × [(Final/Principal)^(1/(n×t)) − 1]
  • APR = Annual Percentage Rate (does not include compounding)
  • APY = Annual Percentage Yield (includes compounding effect)

Tips & Best Practices

  • APY is always higher than APR for the same rate (except with annual compounding where they're equal)
  • Banks advertise APY for savings (higher number) and APR for loans (lower number) — both are technically correct but favor the bank
  • When comparing loans, always compare APR; when comparing savings, compare APY

Important Limitations

  • Assumes constant interest rate over the entire period
  • Does not account for fees, points, or closing costs that affect effective rate
